The measure, approved by the agency’s Democratic majority on a 3-to-2 vote, marks the first time in more than 50 years that FTC officials have issued a regulation to mandate an economy-wide change in how companies compete.

The commission has historically operated like a law enforcement agency, investigating and suing individual companies over practices or deals deemed to violate the law.

The rule prohibits companies from enforcing existing noncompete agreements on anyone other than senior executives. It also bans employers from imposing new noncompete contracts on senior executives in the future.

FTC Chair Lina Khan said the rule restores rights to Americans that corporations have taken by imposing noncompete clauses in the workplace. “Robbing people of their economic liberty also robs them of all sorts of other freedoms,” she said.

 


 

The Biden administration pushed for a regulatory assault on noncompetes in 2021, when the White House issued a blueprint for stricter enforcement of the antitrust laws.

The rule is the capstone of a larger set of moves at the FTC that have elevated the interests of workers in antitrust enforcement.

Noncompete clauses violate a 110-year-old law that prohibits unfair methods of competition, the FTC says. The restrictions hamper competition for labor, the agency says, and result in lower pay and benefits for workers.

The practice has grown more prevalent in the U.S. economy and now affects nearly one in five American workers. Even lower-wage workers such as restaurant employees and hair stylists, who lack access to intellectual property or trade secrets, have been subject to them.

Sales staff, engineers, doctors and salon workers are among the most common types of workers affected by companies’ enforcement of noncompete clauses, according to research published by Cornell University professor Matt Marx in 2022.

Businesses that use noncompete agreements say they are an effective way to protect their intellectual property and other investments.

The FTC’s final rule becomes effective in four months. The U.S. Chamber of Commerce plans to sue the FTC as soon as Wednesday over the rule.

The suit would argue that the FTC lacks the legal authority to issue the rule and would ask a federal court to invalidate it, Chamber officials said this week.

“If they can issue regulations with respect to unfair methods of competition, then there’s really no aspect of the U.S. economy they couldn’t regulate,” said Neil Bradley, head of strategic advocacy for the Chamber.

States have traditionally regulated noncompete agreements, with some states banning them completely.

In California, the lack of noncompete restrictions has allowed talented engineers and other tech workers to easily switch employers or start their own companies.

But New York Gov. Kathy Hochul last year vetoed legislation that would have banned them in her state, including on Wall Street. Hochul said at the time that legislation should preserve noncompetes for some higher-compensated employees.

One of Wall Street’s biggest trade groups, the Securities Industry and Financial Markets Association, told the FTC last year that noncompetes help brokerages and asset managers protect trade secrets and other sensitive information from leaking to rivals.

Sifma warned that banks and credit unions are exempt from FTC regulation and would be able to keep using noncompetes, giving them an advantage over other financial firms subject to the restriction.

Nonprofit healthcare employers also are exempt from the rule’s reach.

Outlawing noncompetes is hugely popular with many workers, and the FTC estimates that its rule would boost their earnings by $400 billion or more over 10 years.

Cosmetologists, who earn about $35,000 a year according to federal data, say noncompete agreements are a drag on their earnings.

Holly Clark, a hairstylist based in St. Petersburg, Fla., said she encountered a noncompete clause after high school when she looked for a job at a spa.

She objected to the restriction and didn’t take the job, even though it would have offered better benefits than positions at smaller salons.

Clark, who now runs her own salon, says noncompetes have made it difficult to bring in employees because so many workers are covered by them.

“Everybody’s locked down by contracts,” Clark said. “I’m very successful because I did not get stuck in a noncompete.”

Sabrina Parris, a tax consultant in Hickory, N.C., signed a noncompete agreement early in her career that blocked her from working with former clients if she left her then-employer, an accounting firm.

When she departed, hoping to start her own business, the employer reminded her of that contract, she said.

After she started the company, which helped small businesses with tax compliance, she turned down former clients when they reached out.

“I told them I couldn’t work with them, and that they were in good hands and should stay where they were,” said Parris, who said she also drove Uber on nights and weekends to supplement her income. “The noncompete scared me a little.”

The FTC hasn’t traditionally behaved like a regulator, at least with respect to its antitrust enforcement mission.

Regulatory agencies write rules that try to shape business practices by, for example, requiring truthful disclosures or forbidding certain conflicts of interest.

But the FTC and the Justice Department, which share antitrust authority, have used enforcement actions—mainly civil lawsuits—to stop conduct they believe violates the antitrust laws.

Before taking over the FTC, Khan wrote that approach hadn’t served consumers well. Courts had become too timid, she argued, about strictly enforcing the antitrust laws and had allowed monopolies to flourish across the economy.

And case-by-case enforcement, she said, was often too slow to keep up with market trends, while consumers were shut out from participating in the cases.

Writing rules to define unfair methods of competition was a better approach, she concluded. The FTC says it gets that authority—even if it has hardly ever been used—from an obscure section of a law that created the commission in 1914.

The Chamber of Commerce says the law never granted that power to the FTC, which would become an uber-regulator of American business if it continues to issue similar regulations.

The FTC has taken other steps under Khan that promote the interests of workers. The agency sued in February to block the $25 billion merger of Kroger and Albertsons, alleging the merger would dilute the ability of the United Food and Commercial Workers union to negotiate for better pay and benefits.

The measure approved Tuesday only permits current noncompete agreements with senior executives, which the FTC defined as people earning more than $151,164 annually who have policymaking responsibilities at an organization.

In dissent, the FTC’s two Republican commissioners said the agency seized power that it doesn’t have to invalidate noncompete contracts across the country.

Commissioner Melissa Holyoak said the FTC could use enforcement actions to punish certain anticompetitive noncompete agreements but lacked clear permission from Congress to regulate the practice out of existence.

Commissioner Andrew Ferguson said the rule “nullifies more than 30 million existing contracts and forecloses tens of millions of future contracts.”

Employment contracts that stop free movement of labor conflict with an innovative industry’s open-source ethos, says Linda Jeng, CEO of Digital Self Labs, a Web3 advisory firm.

When I read about the U.S. Federal Trade Commission’s new rule (https://www.ftc.gov/news-events/news/press-releases/2024/04/ftc-announces-rule-banning-noncompetes) banning non-compete agreements, I was reminded of when I left a blockchain startup a few years ago to join another early-venture company.

My old employer sent me a cease-and-desist letter stating that I had breached a non-compete clause in my old employment contract.

There was little legal merit to their arguments. The non-compete clause was overly-broad and would probably have been unenforceable in court. The companies’ markets and products were distinctly different, and I was not a software engineer but a lawyer – a profession that is generally not subject to non-competes.

Nonetheless, this led to a protracted ordeal that kept me from working for many months. I lost over $80,000 in income, used up my savings, and bore the legal costs of hiring an employment attorney.

But, worse than the financial costs, was the emotional distress.

I was fortunate that my new employer stood by me. Not everyone in my situation is so lucky. On their end, they shouldered the costs of hiring legal counsel and time spent negotiating with my old employer.

More importantly, they lost months of what would have been my contribution to the company.

The ordeal ended when my new employer realized that this was probably a delay tactic on the part of my old employer, which had rejected reasonable financial offers to settle.

The federal and local government were also losing parties. They lost tax revenue from my months of unemployment. In the third month, I had even begun the paperwork for unemployment benefits.

Other losing parties include the venture capital investors whose funds were being deployed to handle the matter rather than on developing products and going to market.

I have never publicly written about these events. It was perhaps the most stressful period of my 20 year career. There are few statistics on how non-competes are used against departing employees, but I know I’m not alone.

Nearly one in five Americans are subject to non-competes, and a 2023 US Government Accountability Office survey of 247 employers found that only 39% responded that they have never tried to formally or informally enforce a non-compete agreement.

FTC chair Lina M. Khan says the new rule, once enacted, will create 8,500 new startups through greater competition.

I work in the blockchain and digital assets industry. Looking back, I see the irony that a blockchain startup violated the foundational principle of our innovative industry’s open-source ethos.

Another irony was that the CEO was based in the State of California, which has not enforced a non-compete since 1872. Imagine what Silicon Valley would be today if California had been banning non-compete agreements all along.

The federal ban on noncompete agreements is set to reshape the U.S. job market while creating a new rift between employees and bosses.

Millions of workers will have more freedom over where they work should a recent Federal Trade Commission ban on nearly all noncompete agreements take effect.

In interviews with The Wall Street Journal, workers largely cheered the new rule. They say they are already thinking about ways a ban on noncompetes could help them and others change jobs and earn more.

Many major employers, on the other hand, are fighting the decision with a challenge in federal court filed by the U.S. Chamber of Commerce and backed by the Business Roundtable, which represents chief executive officers of some of the country’s biggest employers.

Some employers are also preparing to change the way they train and pay their workers.

The ban is set to go into effect at the end of August, but could be delayed or struck down by lawsuits.

The new rules shift the balance of power between U.S. workers and their bosses yet again, following years of workplace clashes over remote work and pay, as well as a wave of resignations and layoffs. Employees say noncompetes have kept them tied to bad bosses or unreasonably limited their career mobility.

Businesses say they need noncompetes to protect trade secrets and other confidential information, including customer lists and financial data.

Noncompete clauses in employment contracts have proliferated in recent years. They prohibit people across industries and pay grades—from fast-food workers to medical doctors—from easily moving to other employers or starting new ventures of their own.

Under the new FTC ruling, noncompete agreements will become unenforceable, with exceptions for many senior executives in a policymaking position.

“Everybody from the janitor on up is signing a noncompete, and it’s just gotten out of control,” said Robert Williams, 57, who works in sales in the flooring industry.

A noncompete agreement almost stopped Williams from getting a sales management job in Connecticut. His new employer, he said, ultimately did extend an offer after talking to his former employer and coming to an agreement.

“It created a lot of stress for me and my family,” Williams said, adding that he has been blocked from hiring top talent because of noncompetes they had signed.

California Case Study

The FTC’s ban on noncompete agreements would throw a uniform layer over the patchwork of state laws. Five states—California, Minnesota, Colorado, North Dakota and Oklahoma—have already banned all or nearly all noncompetes, according to Mercer, a benefits consulting firm.

Several other states have put restrictions on noncompetes, such as allowing them only for employees who earn over a certain pay threshold.

Maryland, for instance, prohibits noncompetes for workers who earn less than or equal to $15 an hour.

One push behind partial bans on noncompetes has been to allow lower-wage workers, such hair stylists, to switch jobs if they can make more money elsewhere.

Noncompete clauses have been effectively unenforceable in California for decades, freeing workers to jump to rivals and allowing companies to poach talent at will. Many leaders in the tech sector have attributed much of the success of Silicon Valley to talent that’s unfettered by noncompetes.

Many Massachusetts tech workers, and some employers, have long cited the state’s enforcement of noncompetes as one reason the Greater Boston area often loses employees and startups to Silicon Valley—none bigger than Meta. (Mark Zuckerberg started Facebook while a student at Harvard in 2004.)

‘You’re Kind of Stuck’

Noncompetes have diverted the career paths of lower-level workers and executives, too.

After her employer was acquired by manufacturing firm 3M in 2019, Christine Grogan lost her job as a marketing leader. Her two-year noncompete agreement that she’d signed years prior blocked her from accepting other offers, she said.

The time without work took a financial toll. Grogan patched together consulting assignments, refinanced her San Antonio home and borrowed money from her mother-in-law, while her husband took on work as a handyman.

“I’ve done all this education, I’ve worked hard, and I couldn’t find a job because of a noncompete,” she said, adding that turning 50, and the uncertain job market in the early days of the pandemic, made her search for work even harder.

Eventually, Grogan took a job with another noncompete agreement in St. Louis. Though she didn’t want to be locked into another similar contract, she felt pressure to make money.

When Matthew Truocchio completed his medical residency, he sought work as an anesthesiologist on Long Island, N.Y. But a major employer there would require him to sign a two-year noncompete within a 25-mile radius, he said. That meant if he needed to change jobs, he would have to move out of the New York metro area.

“If you signed with a place that you don’t like, you’re kind of stuck,” said Truocchio, now 35. “I would never sign a noncompete clause bigger than 5 miles, because that limits you.”

Ultimately, Truocchio followed his wife to Tucson, Ariz., where he took a job with a small medical practice that didn’t have a noncompete, a key draw. The trade-off: his pay rate was lower. Truocchio said he filled in the gap by working upward of 70 hours each week.

Legal Fights And Retention Bonuses

At Winton Machine, a roughly 40-person manufacturer based outside of Atlanta, Chief Executive Lisa Winton said she asks her salespeople and senior engineers to sign one-year noncompetes.

Those employees have access to confidential information on industrial processes and receive a lot of on-the-job training, so Winton doesn’t want them to be able to quit and immediately take that knowledge to a rival.

“These are big, huge investments we’re making as a small company,” she said. “It’d be very hard for somebody to give you two weeks’ notice and to go directly to a competitor.”

Winton doesn’t have a direct competitor located nearby, but in the remote-work era, it is also easier for an engineer or salesperson to join one several states away.

If the ban on noncompetes remains, Winton expects to be more guarded with how she shares information and data internally: “I would hope it gets struck down.”

The ban on noncompetes doesn’t stop companies from using other techniques, including pay raises and retention bonuses, to retain employees or protect trade secrets, employment lawyers say.

Even if the noncompete ban survives legal challenges, confidentiality agreements remain enforceable, as do laws meant to safeguard intellectual property, said Ian Carleton Schaefer, a partner in the labor and employment practice group of Sheppard Mullin in New York.

To keep workers, companies may resort to retention bonuses or compensation tied to longevity. Unlike noncompetes, cash incentives don’t prohibit workers from going elsewhere.

They make it up to employees to decide whether they want to forgo income to take a new job.

“That’s still perfectly permissible as a strategy,” Schaefer said. “It makes someone analyze, from an economic perspective, is it worth it to stay or go?”

David Fritz, an entertainment lawyer and co-founder of Creative Intell, an educational platform for the music business, said that noncompetes are particularly important for small businesses because employees often wear many hats and are exposed to all parts of the operation.

The agreements should be permitted for employees who deal with the development and transfer of knowledge, he said.

“How do you stop them from taking the knowledge of what doesn’t work, going to a competitor and saying, ‘Don’t try that.’ ”

The 25,000 Voices Behind The FTC’s Noncompete Ban

When the Federal Trade Commission’s near-total ban on noncompete clauses came down last week, I quickly scoured my social networks to see what folks were saying.

I soon came upon a LinkedIn post by Brooklyn Gillespie, a digital marketer in Salt Lake City, who made the surprising assertion that she first learned about noncompete agreements when she was 5 years old.

Just 5? Was she prohibited from opening a rival lemonade stand, I wondered? I checked in with Gillespie, 29, who said the harsh lesson came when her family was forced to leave their newly-renovated home in Eugene, Oregon, and move three hours south because of a noncompete that prevented her father, a dentist, from getting another job nearby when he quit the practice he joined right out of dental school.

 

 

“Behind every agreement, there are real people with hopes, dreams, and lives that can be impacted,” she said in her post. Thankfully, Gillespie’s father was able to build his own dental practice, which he still maintains today, and Gillespie grew to love her new hometown of Medford.

But that happy ending had a twist — Gillespie herself had to sign a noncompete agreement in her first job after college, which severely limited her employment options in the marketing field. Like most young workers, not wanting to rock the boat and displease the boss at a new gig, she signed it.

Ultimately, the business shut down, and her manager then hired her at his other firm — thus, oddly, violating his very own noncompete.

Gillespie’s experience is just one example of how noncompetes can unduly hinder those just starting out in the world of work — and yes, before you ask, I do see the value of them for senior executives (who can afford lawyers).

But I Found It Striking That When The Ftc Solicited Public Comments On Noncompetes Over The Past Year, More Than 25,000 Of The 26,000-Plus Responses Came Out In Favor Of The Ban, According To The Commission.

Here Are Some:

* A Bartender: “Upon resigning, I was threatened with a non-compete I didn’t know existed. Still, I took the new job, thinking our legal system wouldn’t allow a massive company…to sue an entry-level worker. In December 2021, I was sued for $30,000…”

* An OB/GYN Doctor: “There is nothing proprietary or secret about my job or my field of medicine at all. Almost all of my colleagues and I have non-compete clauses forced upon us by employers who use them as nothing more than a tool to prevent us from moving to another opportunity. To allow this practice to continue is absolute abomination…”

* A Business Owner In Boston: “I am being sued right now for going into business on my own by my former employer who says I signed a non-compete in 2003, 20 years ago…”

The examples go on and on — some 30 million workers are subject to noncompetes, researchers estimate. Come August, barring any move by the courts (business groups have sued to block the FTC’s ban), those restrictions will be null and void for all save the executives at the top of the org chart.

And just in time: Millions of newly-minted college graduates will be looking for work this summer, at a time when white-collar roles in finance, media, technology and professional services are evaporating. The last thing those 20-somethings need is a noncompete stunting their nascent careers.

As Gillespie recalls thinking about her own noncompete ordeal, “This is so dumb, so much effort, and for what?”
