Schwab’s $200 Million Charge Puts Scrutiny On Robo-Advising
When Charles Schwab Corp. launched its robo-adviser service in 2015, the company said it would be a smart, low-cost and hands-free solution that would automatically invest clients’ money in various exchange-traded funds. Schwab’s $200 Million Charge Puts Scrutiny On Robo-Advising
The product, Schwab Intelligent Portfolios, was part of a crop of new offerings from brokerages that raced to sign up clients after the financial crisis, long before most people could trade stocks from their phones. And it has delivered for the brokerage, gathering almost $64 billion in client assets as of the end of March.
Now, new questions are being raised about the Westlake, Texas, brokerage’s practices after Schwab said that it set aside $200 million in the second quarter related to an ongoing probe by the U.S. Securities & Exchange Commission that “largely concerns historic disclosures,” according to the company’s 8-K filing. Schwab said it wouldn’t provide any details beyond the filing and the SEC declined to comment.
As robo-advisers become increasingly popular, their automated choices have come under greater scrutiny. Previous SEC fines have been less than $1 million, though they were levied against much smaller firms.
In 2018, the SEC accused Wealthfront Advisers and Hedgable of making false statements about investment products and publishing misleading advertisements. Wealthfront, which had $11 billion in client assets at the time, agreed to pay $250,000 without admitting or denying the findings. Hedgeable, which had $81 million in client assets, agreed to pay $80,000 without agreeing with the agency’s findings.
Schwab said its ultimate liability might differ from the $200 million it was setting aside.
Robo-advisers, including Schwab’s, have had their share of critics over the years. For example, while investors aren’t charged a fee by Schwab, they pay the expenses charged by the underlying ETFs, some of which are Schwab ETFs.
One practice that became a lightning rod was the hefty amount Schwab’s service would direct of a client’s funds into cash, ranging from 6% to 22.5%. The allocation was determined by a client’s risk profile.
In 2016, the cash in client accounts was earning 0.08% at a time when some online high-yield savings accounts were offering 1%. Now, the interest rate Schwab pays on cash is 0.01%. People who kept assets in cash over the past few years would have missed out on large market gains.
David Goldstone, manager of research and analytics at Backend Benchmarking, which ranks robo advisers, says the Schwab robo-adviser holds too much of its clients’ funds in cash. He said he sees it as an additional cost of using the account.
“When an investor hires an investment manager I believe the expectation is that the investment manager will invest most or all of the funds and not let a significant proportion of the assets sit in cash,” he said.
On its website, Schwab says: “We believe cash is a key component of an investment portfolio. Based on your risk profile, a portion of your portfolio is placed in an FDIC-insured deposit at Schwab Bank. Some cash alternatives outside of the program pay a higher yield.”
Under U.S. securities rules, firms with robo-advisers must make the same disclosures as those whose representatives make suggestions to clients over the phone or in person. The agency put out guidance in February 2017 that detailed how its rules apply to the fast-growing industry, reminding firms to be careful not to mislead clients and ensure their disclosures are accurate and internal compliance programs are effective.

Robo advisers are becoming less robotic.
The services that manage hundreds of billions of dollars for Americans are moving well beyond their original algorithm-driven portfolios and plain-vanilla exchange-traded funds. They’re targeting a new wave of investors, competing with Robinhood and WeBull as more people become comfortable with trading and making bets.
To attract clients who want more control of their money while still getting some guidance, companies that run robo advisers are offering portfolios that tailor to a broad range of interests and allow more customization. Want to use your money to support “good” companies, or bet on crypto or electric vehicles? Odds are you can tweak your portfolio to reflect that.
To top it all off, an increasing number of companies are offering access to live advisers — a human! — to answer more complex financial planning questions and provide a level of comfort with financial moves that an algorithm cannot.
“The financial institutions with robos have seen that it’s tough to get scale with just a pure robo offering, so in many cases have added access to an adviser,” said William Whitt, a strategic adviser on Aite-Novarica’s wealth management team. The hope? With more investments available, more sophisticated financial planning tools, and more access to human advisers, clients might move over accounts from outside providers.

Why It Matters
With greater choice may come greater risks, since many studies have shown that tinkering too much with a portfolio tends to hurt returns rather than improve them. So when offering access to more investments, robos may put in guardrails to discourage too much speculation.
At Wealthfront, for example, customers whose funds are part of the more than $27 billion in assets under management can’t allocate more than 10% of their portfolio’s value into one of the crypto funds.
Wealthfront, along with Betterment, which has $32 billion in assets, were early robo pioneers, but their assets are dwarfed by later entrants onto the scene such as Vanguard Personal Adviser, which has more than $243 billion in assets, and Schwab Intelligent Portfolio from Charles Schwab, which has $64 billion in assets. A far newer entrant on the scene: Marcus Invest by Goldman Sachs, which launched in 2021.
The average fee for a basic account is around 0.35% of assets, according to robo-tracker Backend Benchmarking, although SoFi offers a free service. Many robos offer premium services, which may bring access to certified financial planners. Fees tend to start around 0.30% and account minimums can be in the tens of thousands.
Vanguard’s premium service charges 0.30% and requires a $50,000 minimum; Schwab Intelligent Portfolio’s premium product requires a $25,000 minimum, has a $300 initial planning fee and charges $30 a month.
Robos started with simple low-cost diversified ETF portfolios divvied up among asset classes keyed to a person’s risk tolerance, time horizon and goals and automatically rebalanced. They have since added many sophisticated financial planning tools and services, including tax-loss harvesting, access to initial public offerings and more.
Some, like SigFig, focus mostly on investments; others, like SoFi, want to be a one-stop shop for all of your financial needs, from refinancing student debt to investing in fractional shares to buying into an IPO.
For many years, companies that offered robo advising were leery of allowing too much human tinkering with the low-cost ETF portfolios that were their core offering. The approach was largely “set it and forget it” investing in passive, low-cost index funds or ETFs.
Now the pendulum is swinging toward allowing users more personalization and flexibility. This past year, Wealthfront gave clients access to a wider array of socially responsible investments, as well as more of Cathie Wood’s ARK funds, the Grayscale Bitcoin Trust BTC and Grayscale Ethereum Trust.
The two crypto funds, which carry high fees of 2% and 2.5%, respectively, are the most popular funds on Wealthfront’s platform.
Robos are getting creative with new services. Wealthfront’s “Self-Driving Money” divvies up cash between different accounts for different pre-set goals, and will alert customers if they have excess cash that they might want to invest.
Another new feature rolled out recently is Edelman Financial Engines’ “Downside Defender,” where clients set a minimum level for their account value, and as their portfolio approaches that number, the portfolio automatically sells stocks and buy bonds.
Even low-cost index fund giant Vanguard is taking a more active stance, announcing recently that it would launch three new active funds later in 2021 that would only be available on its its hybrid robo platform.

Say you have a few hundred or a few thousand dollars to invest, and you’re busy or just not comfortable overseeing those sums by yourself.
You could try to hire a financial advisor, but few advisors want to manage portfolios under $500,000 or more and cost thousands of dollars a year. That’s where a robo advisor can help.
A robo advisor is a digital, automated service that makes investing easy because it picks securities for you. This convenience, along with robos’ typically low fees, are a big reason these services, which first began appearing about 15 years ago, have been surging in popularity.
“If you are someone who doesn’t have the time, interest or expertise to manage your own investments, these are a compelling value proposition,” says Mike Foy, head of wealth intelligence at J.D. Power and author of the company’s recent U.S. Digital Advice Special Report.
If you are looking for a simple, hands-off way to grow your wealth—perhaps for a down payment on a house, a future college education or retirement—then a robo like Betterment or Wealthfront, both among Buy Side from WSJ’s picks for Best Robo Advisor, could be a good option.
How To Start Investing With A Robo Advisor
Getting started investing with a robo advisor is designed to be easy. Most allow you to sign up from your computer or phone in a matter of minutes. While all robo advisors work a little bit differently, here are the basic steps you will go through to get started.
Choose An Account Type
To open an account, you’ll need to sign up at the robo’s website. Depending on the robo advisor you’ll first have to indicate whether you want to open a taxable account or a retirement account such as a traditional IRA or Roth IRA.
A taxable account allows you the most flexibility because you can withdraw your money any time for any reason, but if you receive dividends or realize capital gains, you may end up with a tax bill.
IRAs and Roth IRAs offer attractive tax benefits, but come with contribution limits and restrictions on how and when you can withdraw your earnings.
Answer Questions About What Kind Of Investor You Are
In addition to choosing an account, you’ll also be asked to provide information about your financial situation, goals and risk tolerance. The risk tolerance questionnaire is key, since it will go a long way to determining what investments the robo chooses for you.
Wealthfront, for example, will ask what you would do if your portfolio lost 10% of its value in a month: sell some or all of it, do nothing or buy more? Fidelity Go asks initially to rate your risk tolerance on a scale of 1 to 10, from least to most.
Be honest in your answers, since fibbing will only hurt yourself. “You could shortchange yourself on the long-term growth or your portfolio,” says David Goldstone, editor of The Robo Report, published by Condor Capital.
Robos that offer multiple portfolio types—not all do—-will also ask you to choose one. Betterment, for example, has seven different portfolios, including a core, smart beta and target income portfolio, three “socially responsible” plans, plus a cash reserve.
Get Paired With The Right Stock And Bond Mix
With all the information you’ve provided the robo advisor will propose a portfolio that matches your profile. It will usually consist of a mix of stock and bond exchange-traded funds, or ETFs, but some robos, notably Fidelity’s Fidelity Go service, use portfolios of index mutual funds.
ETFs and mutual funds are baskets of securities, but ETFs, unlike mutual funds can be traded throughout the trading day and tend to be more tax-efficient.
Robo portfolios range from conservative to aggressive, with moderate in between and sometimes there are even more variations such as moderately conservative and moderately aggressive.
A more aggressive portfolio will include more stocks than bonds; a more conservative portfolio, the opposite and maybe some cash. Ally Invest even offers a conservative portfolio that’s 30% cash as “a buffer against market volatility.”
“Not everyone is equally comfortable with market volatility” says Foy. Robos can “help create a portfolio you are comfortable with.”
(If the robo-advisor itself were to fail, your investments up to $500,000 would be protected by the Securities Investor Protection Corp, an organization similar to the Federal Deposit Insurance Corp.)
Fund Your Account
If you agree with the robo’s investment approach, you’ll need to fund the account with money from a checking or savings account or a rollover from another investment account, but the latter is a more complicated way to go. The robo will likely have to liquidate that account first, which could result in capital-gains taxes for taxable accounts
Who Are Robo Advisors Good For?
Robo advisor accounts are well-suited for anyone who is comfortable being online but needs a nudge to invest and would rather not do it themselves or doesn’t have the means to hire an individual financial advisor.
These accounts are relatively low cost, with an average of about $2.50 annually for every $1,000 invested excluding the fees charged by the funds in which they’re invested and can often be opened with a minimum of $1,000 or less.
Acorns, Betterment and Fidelity Go, for example, have no minimum to open an account but Acorns requires $5 to start investing and Betterment and Fidelity $10.
Wealthfront, which has a robust roster of portfolios requires just $500 for its classic and “socially responsible portfolios” but $100,000 minimum for more complex direct indexing and risk parity portfolios.
Many robo advisors offer more than investing accounts. Betterment and Wealthfront, for example, offer savings accounts, which pay substantially more than traditional bank savings accounts, as well as checking accounts and debit cards.
Wealthfront has a 529 savings account, which is a tax-advantaged way to save for a college education or private K-12 education; SoFi offers mortgages and student loans, the latter being its initial business.
Alternatives To Robo-Advisors
Robo advisors are a relatively inexpensive way for investors to save for any number of financial goals but there are alternatives, including:
Target-Date Funds: The primary goal of these funds is retirement. They invest in a mix of stocks, bonds and cash and gradually move towards more bonds and cash as they approach their target date.
There are low-fee target-date funds from asset managers like Vanguard and BlackRock but some charge annual fees closer to 0.5%, which is more expensive than many robos, even after accounting for the robo’s management fee plus the fees for funds in which the account is invested.
Dedicated Financial Advisor: Working with an individual financial advisor can provide investors with a more customized investment portfolio to build up their savings plus more help when they need to withdraw funds for retirement or other purposes.
A financial advisor can also help with managing the tax consequences of savings and withdrawals, inheritances and provide other services, but the annual cost will run around 1% of an investor’s assets.
Also, many advisors will not handle accounts that have less than $500,000 or more.
Do-it-yourself: This is an option that’s always available for investors especially since trading fees are extremely low as are the net expense fees for ETFs and mutual funds. D.I.Y.ing may be a better option if you’re comfortable investing in either individual stocks or bonds or funds and have the time and interest to follow financial markets and the securities you purchase.
It’s a riskier move if you’re not and as you face more complex problems like minimizing your tax hit when you make withdrawals or figuring out how to make your money last through retirement.
“Having access to low-cost advice can help investors avoid making mistakes that are difficult to recover from,” such as overpaying for investments or spending at a rate that isn’t sustainable, says Amy Arnott, portfolio strategist at Morningstar and lead author of its 2022 Robo-Advisor Landscape report.
