Just don’t let anyone convince you it’s like putting your money in a bank.
Investing for income in today’s markets is like slogging across the Sahara looking for a cold drink.
With bank savings accounts yielding around 0.04% annually, based on the national average, it would take more than a millennium for your money to double. No wonder so many investors are desperately searching for yield.
Some are even going so far as to consider websites and apps that urge you to buy and lend out the world’s hottest asset: digital currencies like bitcoin and ether.
Cryptocurrency trading platforms will pay you 6%, 8%, even 12% or more, on what some of them call “savings accounts.”
From that name, you might think these are much the same as deposits at a conventional bank. They aren’t.
In these arrangements, an online trading or lending firm will borrow your cryptocurrency and then, in turn, lend it to hedge funds or other investors and traders. You will earn, as interest, a portion of whatever those borrowers pay your broker.
At heart, that’s no different from what stockbrokers call a fully paid lending program. In that, you can earn interest by letting your broker borrow your shares. Similarly, you can earn a sliver of income when your mutual funds or exchange-traded funds lend out some of their securities to hedge funds or other borrowers.
For the many investors who don’t want to own virtual currency in the first place, the whole idea of using it to generate income should be a nonstarter. If you already own bitcoin or another cryptocurrency, lending it could be an option—if you weigh the risks.
These purported “savings accounts” are nothing like what a traditional bank offers.
First off, you are dabbling in cryptocurrency. That is the asset that is in your account. And, unlike a bank deposit, your balance in bitcoin or other digital money won’t be protected by the Federal Deposit Insurance Corp. Nor will the Securities Investor Protection Corp. buffer you against loss in a liquidation, as it would at a conventional brokerage.
The rate you earn when a firm borrows your digital money can swing wildly over time and from one trading platform to another. You might earn only simple, rather than compound, interest.
Firms will generally pay your income in units of the same virtual money, not dollars. You may incur delays, withdrawal charges or conversion fees if you want to turn them into greenbacks or a different currency.
Most important, by lending your digital assets to the platform where you trade or hold them, you become an unsecured creditor of that firm. If it, or any entities it lends your assets to, have a problem, then so could you.
In plain English, if your bitcoin brokerage goes bust, you could end up standing near the end of the line in bankruptcy court. “The yields are coming from real counterparty risk,” says Ari Paul, chief investment officer at BlockTower Capital, a digital-asset management firm. By lending your virtual assets to a brokerage, you’re effectively “investing in the debt of a startup,” he says. A single-digit yield may be too low to compensate for that risk.
So borrowers have to pay high rates to entice holders of virtual money into financing them. Yields are also high because fledgling firms are battling to attract customers who will trade and hold assets with them, says Campbell Harvey, a finance professor at Duke University who studies the marketplace.
In addition, he says, a given broker may be offering high rates to entice customers to use its unique currency, which could otherwise struggle to find users. The higher the rate you’re offered to lend your virtual assets, the riskier the transaction is likely to be.
All that helps explain why the yields on these currencies are so generous, even though crypto-financing firms have much lower operating costs than traditional banks.
What about the ultimate techno-nightmare? Could a digital currency go to zero and negate all your interest income by wiping you out? That’s always a possibility given the inherent volatility of cryptocurrencies, but some like bitcoin have also notched stratospheric returns of late.
If you’re a risk-taker who relishes the ride when an asset soars and can laugh off the losses when it crashes, then maybe you should consider letting a broker borrow your cryptocurrency at a generous rate.
After all, if you aren’t troubled by the extraordinary volatility of virtual money, you might as well earn some interest on it.
If the price continues to go up, the income will add to your return. If the price goes down instead, your interest earnings should at least mitigate your losses.
On the other hand, if you’re investing for income, you probably care about safety above all—not just the return on your capital, but the return of it. Bitcoin and other novel currencies are among the world’s most volatile financial assets. If you wouldn’t feel comfortable taking the risk of holding them, it makes no sense to take the risks of lending them, either.
Crypto Shadow Banking Explained And Why 12% Yields Are Common
A swathe of shadow banks in the $1.6 trillion cryptocurrency market have figured out how to generate returns of 12% with minimal risk: Lend U.S. dollars to hedge funds so they can buy Bitcoin.
Some of the largest non-bank firms in cryptocurrency including BitGo, BlockFi, Galaxy Digital and Genesis are stepping up to meet investor demand for dollars amid a long-standing weariness by banks to lend to individuals or companies associated with Bitcoin and other digital assets.
In this case, they’re lending to hedge funds that need cash to buy Bitcoin for a trade that is almost guaranteed to pay out at annualized returns that have recently hit 20% to 40%.
“The people with all the money — the banks, the brokerages — they’re not in this space yet,” said Jeff Dorman, chief investment officer for Arca Capital Management, which specializes in digital assets. “Everyone wants to borrow dollars, but there’s not enough dollars in the space,” Dorman said. “There is a huge cash shortage.”
While traditional savings accounts offer a measly 0.5% in a world that hasn’t seen interest rates rise meaningfully in over a decade, non-bank lenders that accept digital assets can earn double digit interest due to a severe shortage of traditional currencies like dollars and euros.
The wariness of banks to lend to firms or investors for cryptocurrency use goes back as far as Bitcoin itself, with most institutions shunning an industry they saw as enabling money laundering, drug trafficking and other nefarious pursuits.
While those willing to lend cash are being paid well for the risk they are taking, the shadow banks in crypto lack FDIC insurance and other customer protections. There is also little transparency in this part of the financial world, Dorman said. “All these guys are just hedge funds playing a bank on TV,” he said. “Counterparty risk is real.”
Here’s how the trade works. It starts with the price discrepancy between the spot price for Bitcoin and the value of derivatives contracts that come due months in the future, what’s known as a basis trade. On March 15, Bitcoin traded for $56,089 while the July future contract on CME Group Inc. was at $60,385.
A hedge fund could buy Bitcoin at that spot price and sell the July futures, meaning the derivatives would gain value if Bitcoin fell. Doing so on March 15 locked in a 7.7% spread between the cash and futures price. Annualizing that over the 137 days between March 15 and July 30 when the futures contract expires equates to a 21% annual return.
The hedge fund, however, needs cash to buy the spot Bitcoin, so would be willing to pay what seems to be exorbitant rate of 12% for the loan as long as it can earn 21%, or a 9% profit, on the trade. The spread between spot and futures has been even higher in recent months.
“The basis trade was paying 42% annually the other week,” Michael Saylor, the chief executive officer of enterprise software maker MicroStrategy Inc. who has bought 91,326 Bitcoin since December worth about $5 billion, said March 17 at the Futures Industry Association conference.
One aspect of this trade is that it’s almost risk free, assuming CME Group doesn’t go bust as a counterparty. That’s because once the spot and futures prices are locked in, they will converge so that the spread between them is the payoff, minus trading fees.
Another indication of the lack of cash in this market is that most loans of stablecoins, which are typically backed by traditional currency reserves or a basket of other digital assets, also earn high yields. That’s because stablecoins such as Tether and USD Coin are used just like cash to buy other cryptocurrencies.
The basis trade is of course controlled by the market, and the recent fall in Bitcoin from about $62,000 to $55,000 has caused the spread between spot and futures to narrow. If done on March 23 with the August futures contract the basis trade would only return 13.6%.
Still, it’s not going away until there’s enough cash in the crypto market to arbitrage away the price difference, Arca’s Dorman said.
“That cash and carry trade is huge in Bitcoin and is starting to be in Ether, too,” Dorman said.
The irony in the digital assets space right now is that while the global economy is awash in trillions of dollars in new traditional currency, not enough of it can get into the hands of crypto investors.
As of Feb. 28, the measure of U.S. money supply known as M1 had increased more than fourfold to $18.4 trillion since the end of 2019. All that money is begging for even a 4% return it can’t get, Dorman said, let alone the double digits available in the crypto shadow banking system.
“Those people aren’t in the space yet,” Dorman said. “It’s completely walled off.”
Does BlockFi’s Risk Justify The Reward?
Despite the company’s strong business model and experienced leaders, there are significant risks customers need to understand.
With the cryptocurrency market as hot as it has ever been, several of the most established companies in the space have made plans to go public. Although most of the excitement has centered around Coinbase’s direct listing, especially because private sales have valued the exchange at approximately $100 billion, perhaps the more interesting company that investors should analyze is BlockFi.
Unlike Coinbase, which operates as an exchange for both retail and institutional clients, BlockFi is essentially a modern-day crypto bank (without insurance) that pays account holders significantly higher interest than traditional banks.
It is able to pay such high levels of interest because it’s charging even higher rates on the lending side. As long as BlockFi continues to successfully capture the spread between the rates it pays and the rates it collects, it should be able to remain profitable.

Outside investors and venture capital firms have taken notice. Earlier this month, BlockFi raised $350 million through a Series D round co-led by Bain Capital Ventures. Based on that raise, the company is valued at approximately $3 billion.
So, all is well, right? Not quite. Despite the company’s strong business model and experienced leaders, there are significant risks that customers need to understand.
‘Extreme Market Conditions’
Several analysts and influencers within the crypto space are excited about the returns that might be generated this year. In fact, according to the four-year cycle theory, this is the year where traders may once again experience the euphoria that occurred in 2017. Plan B’s stock-to-flow model suggests that bitcoin could reach six figures at some point this year.
If that does happen, there will likely be some wild swings on the way there, just as there were in 2013 and 2017. Networks will be congested, Ethereum gas fees will be outrageous, and trading platforms will become overwhelmed with the amount of traffic. While those are problems that traders can deal with, one issue they won’t accept is having their ability to withdraw suspended. But that’s exactly the risk that BlockFi lists in its interest-bearing account terms:
BlockFi and our third-party partners may experience cyber-attacks, extreme market conditions or other operational or technical difficulties that could result in the immediate halt of transfers and withdrawals of cryptocurrency either temporarily or permanently. BlockFi is not and will not be responsible or liable for any loss or damage of any sort incurred by you as a result of such cyber-attacks, operational or technical difficulties or suspensions of transfer or withdrawals.
While some of those risks are expected, having withdrawals turned off due to volatility is problematic for a few reasons. Given BlockFi’s extremely limited selection of cryptocurrencies (BTC, ETH, LTC, LINK and stablecoins), customers may want to transfer funds to pursue trading opportunities elsewhere. In fact, during normal times it still takes more than 24 hours to receive a withdrawal and significantly longer on the weekends.
If a customer submits a withdrawal request on a weekday (Monday-Thursday) before 5 p.m. ET, the withdrawal won’t be processed until 8 p.m. ET on the following business day. If the withdrawal request is submitted on Friday, it won’t be processed until Monday by 8 p.m. ET. The weekend lag is odd considering that crypto trades 24 hours a day, 7 days a week. Why does it take so long?
BlockFi states that the delay is for a security hold, but each account is know your customer-verified at opening. Exchanges such as Coinbase and Kraken process transfers almost instantly, so BlockFi should be able to do so as well. This is where the company’s business model and risk management process come into question.
One of the main points highlighted in the company’s mission statement is transparency builds trust. BlockFi claims to communicate transparently in all aspects when it deals with teams, clients and investors. However, the company’s website doesn’t list many details on the risk management framework for managing assets.
When asked about that on a recent “On The Brink” podcast, Zac Prince, BlockFi’s CEO, said the reason for that was nobody wants to read it. That’s not exactly true because customers with large account balances absolutely want to know whether their money is safe. Blind trust only goes so far.
Are Celsius And Gemini A Threat?
Within centralized finance (CeFi), BlockFi and Celsius have been the most widely used services for customers wanting to earn passive income on their crypto assets. Interestingly, Celsius Network was recently valued at $3.1 billion by Alpha Sigma Capital, which puts it at about the same valuation as BlockFi.
Although both platforms operate in much the same way, Celsius does offer several advantages. The first advantage is withdrawals are processed on the same day. The second advantage is while Celsius pays interest on 39 coins, BlockFi only does so on 10 coins. In addition, earlier this week, BlockFi announced it would decrease interest rates for BTC and ETH.
This will sting the most for crypto whales as large balances are most impacted. However, much like BlockFi, Celsius is not without risk. Last year, CoinDesk published an article detailing a few questionable practices in which the company engages such as giving out un-collateralized loans and re-hypothecating funds used as collateral.
Another important factor that customers may want to consider is that BlockFi pays out interest on a monthly basis, whereas Celsius pays out weekly. All else being equal, I’d much rather get paid four times a month and let that interest compound.
Until recently, BlockFi and Celsius were the main players in the CeFi lending space. But in early February, Gemini launched Gemini Earn, a program that will allow customers to earn up to 7.4% APY on their crypto assets. Although the program offers more coins than BlockFi, the rates are also significantly less.
Given the low rates, Gemini Earn probably isn’t a threat to steal business away from either BlockFi or Celsius at this time. However, it could mean that existing Gemini customers who were considering using other services may opt to keep their assets with Gemini.
Not Your Keys
As BlockFi continues to inch closer to a possible initial public offering, it’s important to get a handle on what the company offers, what the risks are and whether competitors are positioned to steal market share. Although most investors are eager to earn passive income on their crypto, they should fully understand the risks of keeping crypto assets on a centralized platform like BlockFi.
There is a common saying in crypto that investors might want to take to heart: “Not your keys, not your coins.”
You Can Earn 6% Interest On Bitcoin. Is It Worth The Risk?
Crypto savings accounts that pay yield to borrow your tokens may sound tempting, but there are no guarantees.
It’s not just the outlandish returns that some Bitcoiners are bragging about these days. There’s also the yield.
At a time when interest rates on conventional bank deposits are pinned to the floor—often below 0.5%— financial technology companies are offering to pay owners of Bitcoin and other cryptocurrencies annual percentage yields of 2% to 6% and sometimes more. You can deposit your coins with a few taps on one of their smartphone apps.
What’s the catch? There are several, actually. In addition to the risk you’re already taking in owning crypto, the earnings are paid in cryptocurrencies, too. Token prices could easily fall in value as sharply as they’ve risen in the past year, wiping out whatever yield advantage you’re getting, if you are comparing it to what you could have made investing dollars.
And you’re essentially lending companies your crypto without many of the protections that come with a bank account, such as coverage from the Federal Deposit Insurance Corporation.
Some of the companies hawking yield accounts have websites that look more than a little like an online bank’s. Crypto lender Nexo uses the tagline “Banking on Crypto” and touts the $375 million of insurance it carries on custodial assets. What that policy covers, however, isn’t like FDIC insurance, which protects savers from losses.
On a separate page on its site, Nexo says the insurance is in place to protect users against “commercial crime” which includes “physical and/or cybersecurity breach, and/or employee theft,” not losses that may be incurred from its lending activities.
Yields are part of a surprising turn in the crypto market. Bitcoin and its descendants, such as Dogecoin, Ether, and countless other tokens, are often seen as a way to avoid the established financial system. Some “hodlers” (crypto slang for long-term holders) are wary of yield accounts because they’d have to entrust the service with their private keys, the alphanumeric strings that grant control of a digital asset.
But alongside that world has sprung up a complex, interconnected market that looks a lot like a wilder version of Wall Street—complete with financial derivatives, arbitrage, borrowing, and a panoply of middlemen. Some have called it a shadow banking system for crypto.

At the lower end of yields is the 2.05% being paid on Bitcoin by Gemini Earn. The product is part of the Gemini crypto exchange, founded by the billionaire twins Tyler and Cameron Winklevoss. Deposits made into an Earn account leave Gemini and go to another company called Genesis, which in turn lends to institutional and high net worth clients. These clients may want to borrow cryptocurrency for financial trades.
For example, a trader might want to short a cryptocurrency, or bet that its value will drop.
One way to do this is to borrow it, then sell it, and pocket the difference if the price falls. But borrowing for big speculative shorts on Bitcoin is comparatively rare these days.
Another reason to borrow Bitcoin could be to construct an arbitrage trade that takes advantage of discrepancies in market prices. Some crypto-based businesses and exchanges also borrow Bitcoin for liquidity, such as to quickly make a payment in crypto or settle a trade.
But all of that is happening behind the scenes. Customers depositing their crypto with Gemini Earn ultimately have to trust that Genesis is doing a good job vetting its borrowers and controlling its risk—and that it’s maintaining a strong enough balance sheet of its own to pay back Gemini Earn customers even if some bets go wrong.
“At the end of the day, if anything would go wrong on the borrower side, that risk is on Genesis,” says Roshun Patel, vice president for lending at Genesis. “Since inception to date, we haven’t had a single default or capital loss.” Still, as with other crypto yield providers, the Frequently Asked Questions section of Gemini Earn’s website notes that accounts aren’t insured by the FDIC.
BlockFi, perhaps the most visible nonbank cryptocurrency firm, currently offers 5% on a deposit of up to half a Bitcoin and 2% on additional deposits above that amount and up to 20 Bitcoins. (At a recent price of about $44,000 per token, half a Bitcoin is $22,000.) It too mostly depends on lending to pay its depositors, says Chief Executive Officer and co-founder Zac Prince in an email. Prince says the firm also engages in its own trading.
After the 2008 financial crisis, U.S. lawmakers were concerned enough about banks doing their own trading that they restricted the practice with the so-called Volcker Rule. BlockFi is neither a bank nor subject to such regulations, but that rule points to the fact that trading can be risky. Prince says the company’s activities can be better described as “market making.”
In addition to borrowing and lending, BlockFi runs platforms for trading cryptocurrency.
“For example, when a retail or institutional client trades with BlockFi, they are facing BlockFi directly for the trade, and we are not matching the order before confirming it for our client,” Prince says. So BlockFi can potentially make or lose money if prices change after the trade.
But Prince says the company isn’t trying to make bets on the direction of prices. “Everything we do at BlockFi is sized and managed relative to all risk considerations,” he says, adding that the firm has “maintained a perfect track record in high Bitcoin volatility environments” and that the “vast majority” of BlockFi’s loans are overcollateralized—meaning they’re backed by assets worth more than the loan.
Coinbase, the largest cryptocurrency exchange in the U.S., doesn’t offer a yield product for Bitcoin. It does offer staking yields of up to 6% for some less well-known cryptocurrencies.
Staking yields are another kind of beast altogether, with no close parallel in the rest of finance. In a stake-based cryptocurrency, owners can allow some of their tokens to be used in the process that verifies transactions. Those who do can earn a reward. Coinbase does the staking and passes the rewards onto customers.
If that’s all a bit baffling, the thing to focus on is the key risk trade-off: To earn a fat yield, you have to bet on a crypto you might not otherwise be interested in, with a future at least as uncertain as Bitcoin’s.
Antoni Trenchev, co-founder and managing partner of Nexo, echoes many crypto enthusiasts in dismissing the safety of banks.
“When you have a traditional bank deposit the standard deposit insurance amount is up to $250,000 in the US and up to €100,000 in the EU, and from there on you are on your own,” Trenchev wrote in an email to Bloomberg.
“That feeling of security that deposits are safe and insured above these amounts at traditional banks is largely rooted in the perception that banks are solid, trustworthy institutions.” Trenchev said that Nexo can be trusted because its loans are overcollateralized.
Yet many dedicated Bitcoiners remain skeptical of crypto yield accounts in general. Dan Held, a longtime Bitcoin investor, writes a monthly report on the state of the Bitcoin yield market. Held says he deposits a small percentage of his Bitcoin holdings into interest-bearing accounts, but that he advises his readers to be cautious. “Never risk your whole stack, and don’t risk what you can’t lose,” he says. “These are private companies with no federal backing.”
Some apps offer even higher yields if you accept payment in the company’s own custom token.
Held says he avoids these. “There is no reason why you need a token as it introduces regulatory and structural risk,” he wrote in his March yield report.
For a sense of what can go wrong, consider the case of cryptocurrency lender Cred. It filed for bankruptcy in November after an executive was alleged to have misappropriated at least 225 Bitcoins. Because of stories like that, Brandon Quittem, head of user acquisition at Swan Bitcoin, an application that automates regular purchases of Bitcoin, urges hodlers to forgo seeking interest.
“The historical precedent is custodians blow up,” said Quittem. A custodian is anyone who holds your crypto instead of you. “Bitcoiners have a bit of PTSD around custodians, but to be fair we’ve come a long way on the exchange and custodial front.”
To Quittem the idea of risking Bitcoin, an asset that has had annualized growth of around 200% over a decade, for single-digit interest payments is one not worth taking. “Why would I take on additional risk to seek a yield?” he says. “I find the excitement around these products to be slightly misguided. I don’t think retail understands the risk here.”
Parker Lewis, head of business development at Bitcoin financial-services company Unchained Capital, cautions against lending out more than a small percentage of one’s holdings and says half of Unchained’s clients indicate that they would never lend their Bitcoin. (The company is working on its own lending product that’s meant to address concerns about custody and the transparency of risk.)
To fintech companies and institutional traders, Bitcoin might be just another asset to borrow, lend, and bet with. For many Bitcoiners, it’s a precious asset that they firmly believe could take over the world. “If you do decide to lend Bitcoin,” says Lewis, “you better be able to quantify the costs because you’re trading the greatest asymmetry that has ever existed for counterparty and credit risk.”
